Financial performance of the company can be analyzed through a quantitative concept called ratio analysis. Ratio analysis will help in making comparisons from the past results. The data required for performing ratio analysis is available from balance sheet, income statement and statement from cash flows. This report has analyzed liquidity ratios and profitability ratios (Brigham and Ehrhardt, 2016).
- Liquidity Ratios:
It defines the capacity of the enterprise to meet its existing obligations from current resources as and when they fall due. Liquidity ratios are also called as short-term solvency ratio. Liquidity ratio assesses the short-term solvency performance of the enterprise. Hence, current ratio is a part of liquidity ratio. This ratio is measured in times (Tracy, 2012).
Current ratio: This ratio states the link between current assets and current liabilities of the enterprise. It is calculated by dividing current liabilities from current assets.
Where,
Current Assets include cash and cash equivalents, accounts receivables, inventories, assets classified as held for sale and other financial assets.
Current Liabilities include payables, provisions, interest bearing liabilities and other financial liabilities etc.
The mathematical formula is:
Current ratio = Current Assets ÷ Current Liabilities
Data taken from the consolidated balance sheet:
Particulars |
2016 ($M) |
2015 ($M) |
Total Current Assets |
3,458 |
5,049 |
Total Current Liabilities |
7,028 |
7,470 |
Current Ratio [Total Current Assets ÷ Total Current Liabilities] |
0.4920 |
0.6759 |
(Source: Appendix)
Liquidity performance evaluation:
Having said that, higher the liquidity ratios, better is the liquidity performance of the company. As per the above calculation it is seen that current ratio of Qantas Airways limited in 2015 was 0.6759 and in 2016 it was 0.4920. Thus, it is observed that Qantas is not in position to pay off its current obligations within due time and this resulted into high financial risk in the organization. Therefore, short-term solvency performance is not sound.
- Profitability Ratios
The overall objective of the company is to earn adequate profits and through this ratio overall profitability position can be measured. Return on Investment is a part of profitability ratio and it is computed in percentage forms (Routledge, Sargeant and Jay, 2014).
Return on Investment (ROI): This ratio is calculated by comparing profit earned and capital employed. This ratio is also called as ‘return on capital employed’ and ‘rate on return’(Australian institute of business, 2016).
It is computed as below:
Return on Investment (ROI) = Earnings before interest and taxes ÷ capital employed
Where,
Capital employed = Non-current assets + Working capital
Data taken from consolidated income statement and consolidated balance sheet:
Particulars |
2016 ($M) |
2015 ($M) |
Earnings before interest and taxes (EBIT) |
1,643 |
1,048 |
Capital Employed |
9,677 |
10,060 |
ROI [EBIT ÷ capital employed] |
16.98% |
10.42% |
(Source: Appendix)
Profitability performance evaluation:
Since, it is already said that ROI measures the overall profitability position of the company. As per the above calculation it is seen that Return on capital employed of Qantas airways limited in 2015 was 10.42% and in 2016 it was 16.98%. Thus, it can be said be that Qantas has paid good amount of return to shareholders over 2015.
- Earnings per share
Earnings per share are also called as net income per share. It defines the net income earned per share. It outlines company’s profitable position on the basis of shareholder (Roth, 2017).
It is calculated as below:
EPS = Net income less dividends ÷ Weighted average number of shares
Data taken from consolidated income statement:
Particulars |
2016 |
2015 |
EPS |
49.4 |
25.4 |
(Source: Appendix)
Performance evaluation on the basis of EPS:
It is the income earned by the shareholders from each share. As per the above calculation it is seen that EPS of Qantas airways limited in 2015 was 25.4 and in 2016 it was 49.4. Thus, Qantas trend is improving which means the company is distributed more profits to their members as compared to last year. In addition to this, many investors does not consider EPS in their investment decision making.
Conclusion
The ratio analysis has been measure to evaluate the financial performance of the Qantas airways limited which provides clear vision whether investors should invest or not.
Thus, it can be concluded that Qantas short-term performance is not satisfactory as they are not able to meet its current obligations on time. On the other hand, Overall profitability performance is quite sound because company has paid more returns to investors as compared to 2015.
Recommendations
It is recommended that potential investors should invest in Qantas airways limited because the profitability position of the Qantas is satisfactory and will enable the investors to earn more returns.
